Options Trading Can Result In Great Profits

Do you know what trading options are? Well quite simply, with trading options, the buyer is buying a right to do something from the seller. There are different types of trading options, with stock options and commodity options being the most commonly used. Trading options can be used in any market where the prices of items fluctuate; this will in reality include all markets.

This is how options work. Suppose the current price of a share is $10, and you predict it will increase to $12 in about a month from now. It would be financially prudent to buy many shares right now. However, one may not have the money to buy a large amount of shares at a given time, or it may not be advantageous to buy those shares.

In this example, if you had $1000 you could buy only 100 shares. This will mean that you would gain $200 if the price went up as you are hoping. This is not a bad return but you possibly will be wishing to make a bit more than $200 on the information you have.

You can pay a premium in order to obtain an option. This is what trading options is all about. The seller must want to sell, but if he believes that the value of a share is going to remain the same, then you can offer him an amount per share to obtain the option to buy the shares next month.

After all, he thinks they'll still be worth $10 so he'll be making 10 cents a share on shares he doesn't even own, and all he has to do is sell them to you at their current price in a month's time, if you need them.

If you option shares, your $1000 can purchase 10,000 share options at 10 cents each. If the price goes up $2 a share, you will have a gain of $2000. The reason is that you have the option to buy the shares at $10,000, and you can turn around and sell them immediately at the $12 per share price. Your profit is now 100% instead of 20%.

This is how options trading will work to your advantage. However, you can also lose big in this game. Imagine the shares dropped to $9.90. This is a small drop but instead of losing $10, if you had bought the shares, you will have lost your entire lot. Most people are not familiar with option trading.
